What is ON Semiconductor’s (ON) Economic Moat, and is it Widening or Narrowing?

The moat is not the chip, it is the automotive qualification cycle that locks a part into a vehicle platform for years, which is how a commodity component holds a 42.78% gross margin. Return on equity of 8.31% is the honest width of that protection.

ON Semiconductor Corporation (NASDAQ:ON) traded at around $83 on October 7, down 4.40% on the day, though still 72.72% higher over twelve months.

The shares change hands at 53.23 times trailing earnings and 18.22 times forward. A gap that wide between the two says the market expects profit to nearly triple from here.

What is ON Semiconductor's (ON) Economic Moat, and is it Widening or Narrowing?

The Moat Is the Qualification Cycle, Not the Chip:

A power management chip is not a difficult product to describe. Getting one into a car is the difficult part. An automaker qualifies a component over several years and then designs a platform around it. Replacing that part later means requalifying the system, so the incumbent keeps the socket for the life of the model.

That is the moat, and it is the reason a commodity component earns a 42.78% gross margin. The cash confirms the arrangement works. Free cash flow of $1.50 billion arrived against $630.20 million of net income.

Collecting more than twice reported profit as cash is what a business with locked-in volumes looks like. Billionaire investors hold ten semiconductor stocks. The one ranked first has returned 24% since June.

What the Return on Equity Gives Away:

One figure argues the moat is narrower than the margin suggests. Return on equity is 8.31% and return on assets is 6.75%. A genuinely protected business earns more than that on the capital inside it, whatever its gross margin says.

The reason sits in the mix. Automotive is the largest end market here, and vehicles are the most rate-sensitive thing a chipmaker can sell into. Growth shows the strain. Revenue grew 9.20% in the most recent quarter while earnings grew 33.20%.

Cash of $3.86 billion against $4.71 billion of debt leaves the company roughly balanced, which is comfortable for a cyclical business. Short interest of 10.43% of the float is unusually high for a stock up 72.72%, so part of the market is betting the sockets are worth less than they look.

In January we ranked ten stocks for high returns. The one we put first has returned almost 30% since.

The Valuation Case:

ON Semiconductor traded at around $83 on October 7 and is worth $32.12 billion. Sustainability depends on vehicle production rather than on competition, because the design wins are already made. On price, the two earnings measures disagree sharply, at 53.23 times trailing and 18.22 times forward. Enterprise value to EBITDA of 15.78 counts the $4.71 billion of debt and lands in ordinary territory for a chipmaker. A beta of 2.05 means these shares move twice as hard as the index in either direction.

Conclusion:

The moat is real and narrow. Qualification cycles in automotive lock in the socket for years, which is how a 42.78% gross margin survives in power management. Free cash flow of $1.50 billion against $630.20 million of net income shows the volumes are being collected. However, return on equity of 8.31% is what the protection actually earns, and the forward multiple of 18.22 against 53.23 trailing means the price already assumes profit nearly triples. Short interest of 10.43% is positioned against that. The number to watch is return on equity, because 8.31% is the honest width of this moat.
